IRS Restricts Business Purpose Tax Ruling Requests

August 22, 2026

IRS Generally Limits Advance Rulings on Business Purpose Determinations

Many tax benefits depend on whether a transaction has a legitimate business purpose rather than being undertaken primarily to reduce taxes. While business purpose is an important concept throughout the Internal Revenue Code, the IRS generally does not issue advance rulings on whether a particular transaction satisfies this requirement.

Instead, these determinations are usually made by applying existing tax law to the specific facts of each case.

What Is a Business Purpose?

A business purpose generally means that a transaction is undertaken for a meaningful business reason beyond obtaining tax savings.

Examples may include:

  • Improving operational efficiency
  • Expanding into new markets
  • Separating business lines
  • Reducing business risks
  • Facilitating financing or succession planning

Each transaction is evaluated based on its own facts and circumstances.

Why the IRS Generally Declines Advance Rulings

The IRS ordinarily does not issue advance letter rulings on whether a transaction has a bona fide business purpose or whether its primary purpose is tax avoidance.

These questions often depend on factual evidence, business intent, and the overall substance of the transaction, making them unsuitable for advance determinations.

An Important Exception for Certain Corporate Divisions

One notable exception involves certain corporate separations under Section 355.

In limited situations, the IRS may consider a ruling request involving the corporate business purpose requirement if the issue presents a significant legal question rather than a factual determination. This exception does not apply to every Section 355 transaction and depends on the nature of the issue presented.

Documentation Is More Important Than Ever

Because advance rulings are generally unavailable, businesses should carefully document the commercial reasons supporting major transactions.

Board minutes, business plans, financial analyses, and other contemporaneous records can help demonstrate that a transaction was motivated by legitimate business objectives rather than solely by tax considerations.

Final Thoughts

Business purpose remains a fundamental principle of federal tax law, but the IRS generally expects taxpayers—not advance ruling requests—to establish that a transaction serves a genuine business objective. Proper planning and documentation are essential when undertaking significant business restructurings or tax-sensitive transactions.
