IRS Applies OID Withholding Rules to Debt Held by Foreign Corporations

Debt instruments held by foreign corporations can create unexpected U.S. tax withholding obligations when interest is deferred, contingent, or payable only at maturity.

IRS guidance shows that these nonstandard interest terms may cause part of the return on the debt to be treated as original issue discount, commonly known as OID.

 

What Is Original Issue Discount?

OID generally arises when the amount payable at maturity exceeds the debt instrument’s issue price.

It can also arise when stated interest does not qualify as regular periodic interest because payment is delayed, conditional, or not required at least annually.

 

Deferred Interest Can Create OID

The IRS has applied the OID rules to debt instruments where interest was not unconditionally payable each year.

Examples include:

  • Demand notes where interest is paid only if the foreign holder requests it
  • Notes where unpaid interest accumulates and is paid at maturity
  • Debt instruments with contingent or alternative payment terms

In these situations, the deferred interest may be included in the amount payable at maturity and treated as OID.

 

When Does Withholding Apply?

OID does not necessarily trigger immediate withholding simply because it accrues.

Withholding may generally arise when:

  • A payment is made on the debt instrument
  • The debt instrument is sold
  • The debt instrument is exchanged
  • The obligation is otherwise treated as satisfied

At that point, the withholding agent may need to identify the amount of OID that accrued while the foreign corporation held the debt.

 

Principal Payments May Include Taxable OID

A payment labeled as principal is not always treated entirely as a return of principal for U.S. tax purposes.

If OID has accrued on the instrument, part of the payment may be treated as taxable interest income and may be subject to U.S. withholding.

 

Why the Debt Terms Matter

The tax treatment depends heavily on the language of the debt agreement. Payment schedules, demand rights, interest deferral provisions, maturity terms, and applicable interest rates can all affect whether OID exists.

Businesses should review these terms before issuing debt to a foreign parent, affiliate, lender, or investor.

 

Final Thoughts

The IRS has not created a broad new rule for every foreign-held debt instrument. However, its guidance shows that deferred or contingent interest can create OID and that withholding obligations may arise when payments are made or the debt is transferred.
