IRS Limits Qualified Business Unit Tax Determinations

August 20, 2026

IRS Formalizes Qualified Business Unit Rules Under Section 987

Businesses operating internationally often conduct activities through foreign branches or disregarded entities. When those operations qualify as a Qualified Business Unit (QBU), special foreign currency accounting rules apply under Sections 987 and 989 of the Internal Revenue Code.

Over the past several years, the IRS has adopted increasingly detailed regulations that standardize how QBUs are identified, how foreign currency gains and losses are calculated, and when those amounts may be recognized.

What Is a Qualified Business Unit?

A Qualified Business Unit (QBU) is generally a separate and clearly identified trade or business that maintains its own books and records.

Simply operating through a foreign branch or disregarded entity does not automatically create a QBU. The business activity must satisfy the IRS requirements for separate accounting and recordkeeping.

How Section 987 Applies

Once a business qualifies as a QBU, its income and expenses are generally calculated in its functional currency before being translated into the owner’s functional currency using IRS-prescribed rules.

The regulations also establish detailed methods for calculating foreign currency gains and losses associated with transfers of assets, remittances, and changes in exchange rates.

Recognition of Foreign Currency Gains and Losses

The IRS regulations provide specific rules governing when Section 987 gains and losses are recognized.

Depending on the circumstances, certain foreign currency losses may be deferred or suspended until future recognition events occur. The regulations also contain rules for QBU terminations, remittances, and other transactions that affect currency gain or loss.

Elections Require Careful Planning

The IRS allows taxpayers to make several elections that affect how Section 987 is applied. These elections generally must follow formal filing procedures, apply consistently across related entities, and often remain in effect for multiple years.

Choosing the appropriate election can significantly affect future tax reporting and foreign currency calculations.

Final Thoughts

Section 987 has become one of the most technical areas of international tax compliance. Rather than relying on flexible case-by-case determinations, the IRS now provides a structured framework for identifying Qualified Business Units, translating foreign currency transactions, recognizing gains and losses, and making required tax elections.
