IRS Clarifies Portfolio Interest Tax Rules for Foreign Investors

The portfolio interest exemption is an important tax benefit that allows many foreign investors to receive certain U.S.-source interest income without being subject to U.S. withholding tax. However, not every foreign investor automatically qualifies.

The IRS has provided additional guidance on how eligibility is determined, particularly when investments are held through partnerships or certain types of trusts.

 

What Is the Portfolio Interest Exemption?

Under U.S. tax law, interest paid to foreign individuals and foreign corporations is generally subject to a 30% withholding tax.

The portfolio interest exemption allows qualifying interest payments to be exempt from this withholding if specific requirements are satisfied.

 

The 10% Shareholder Rule

One of the most important restrictions is the 10% shareholder limitation.

Generally, the exemption is unavailable if the foreign investor owns 10% or more of the voting power of a corporate borrower or, in the case of a partnership borrower, 10% or more of the partnership’s capital or profits.

Ownership attribution rules may also apply when determining whether this threshold has been met.

 

How Partnerships and Trusts Are Evaluated

The IRS has clarified that when interest is paid through a partnership, eligibility for the portfolio interest exemption is generally determined at the level of each foreign beneficial owner—not at the partnership level.

A similar approach applies to certain trusts, where the relevant ownership test focuses on the foreign beneficiary or grantor who is treated as receiving the income.

This approach can benefit many pooled investment structures by evaluating each investor individually instead of treating the entire partnership as one owner.

 

Timing Also Matters

The IRS also explains that the ownership test is generally applied when withholding would otherwise be required. As a result, changes in ownership before payment dates can affect whether the exemption remains available.

Investors and withholding agents should carefully monitor ownership percentages throughout the investment period.
